A lot of investors I talk to hold a mix of fixed income products, from long-term Treasuries to individual municipal bonds, insured versions, and bond funds. I have always been a bit cautious about the insured category, but I have owned plenty of plain municipal bonds over the years. The key is knowing what you are actually buying, because the label on the product does not always tell the full story.
One of the biggest misconceptions is that all municipal bonds are tax-free. That is only true for bonds issued in your own state, and even then, some are subject to the alternative minimum tax. Another issue is liquidity. If you buy a bond and need to sell before maturity, the price can swing a lot based on interest rates. A bond with twenty years left might look safe, but its market value can drop sharply if rates rise.
People also assume that insured bonds are automatically safer. That was true when the insurers were strong, but some of those companies ran into trouble during the last financial crisis. The insurance is only as good as the company behind it. I have seen investors pay a premium for insurance that did not end up protecting them much.
The real lesson is to do your homework. Check the credit rating, look at the call features, and understand the yield to maturity, not just the coupon rate. Municipal bonds can be a solid part of a portfolio, but they are not a set-and-forget investment. You need to review them regularly, just like you would a stock. And if you are not comfortable digging into the details, a low-cost bond fund might be a better fit than individual bonds. That is not a glamorous answer, but it is an honest one.
